Calculating E-Commerce Unit Economics: COGS, CPA, and Break-Even ROAS Breakdown

Calculating E-Commerce Unit Economics: COGS, CPA, and Break-Even ROAS Breakdown

Top-line revenue is vanity; net profit is sanity. Thousands of e-commerce brands scale past millions in top-line sales only to realize they are losing money on every order due to hidden unit economic expenses. Before scaling paid ad spend on Meta or Google Ads, you must master the fundamental mathematical equations that determine real store profitability.

Unit economics refers to the direct revenues and costs associated with a single unit of sale. If your contribution margin per order is negative or paper-thin, increasing ad spend only accelerates cash flow depletion.

1. The Fundamental E-Commerce Net Profit Equation

To understand your store's financial health, move beyond simple gross profit margins and account for every variable expense incurred between checkout and door delivery:

Net Margin / Order = Selling Price (MSRP) - [ Landed COGS + Custom Packaging + Forward Shipping + Merchant Gateway Fee + Ad CPA + Return Reserve Allowance ]

2. Comprehensive Order Cost Breakdown Model

Below is a realistic unit economic breakdown for a D2C product retailing at ₹1,500 ($20):

Expense Category Cost Allocation (₹) % of Retail Price Financial Impact & Operational Notes
Selling Price (MSRP) ₹1,500 100.0% Total gross revenue collected from customer checkout.
Manufacturing COGS ₹350 23.3% Raw materials, factory labor, and primary item assembly.
Unboxing & Box Packaging ₹50 3.3% Custom magnetic box, velvet pouch, and print thank-you cards.
Forward Freight & Pick/Pack ₹110 7.3% Courier partner shipping charges and warehouse handling.
Gateway Fee (2% Avg) ₹30 2.0% Payment processor charges (Razorpay / Stripe / PhonePe).
RTO / COD Return Provision ₹85 5.7% Loss reserve for non-delivered COD orders and double shipping fees.
Gross Contribution Margin ₹875 58.3% Maximum allowable ceiling budget for Ad CPA + Net Profit.

3. How to Calculate Break-Even ROAS

Your Break-Even ROAS (Return On Ad Spend) represents the minimum ad efficiency required to acquire a customer without losing money. The mathematical formula is:

$$\text{Break-Even ROAS} = \frac{\text{Selling Price}}{\text{Gross Contribution Margin}}$$

Plugging in our order model numbers:

Break-Even ROAS = ₹1,500 ÷ ₹875 = 1.71x ROAS

What this means: If your Meta or Google ad campaigns generate an ad return above 1.71x, every additional order contributes positive net cash profit to your business bank account. If your ROAS drops below 1.71x, you are burning capital on ad spend.

4. Factoring Return to Origin (RTO) in COD-Dominant Markets

In regions with heavy Cash On Delivery (COD) usage like India, non-delivery or rejection rates at the doorstep typically range between 15% and 25%. When a COD order is rejected (RTO):

  • You lose forward shipping costs (~₹100).
  • You pay reverse shipping freight (~₹80).
  • Product packaging may suffer transit damage requiring replacement.

Always build a 5% to 8% RTO loss allowance directly into your unit economic contribution calculation before defining target ROAS goals.
